I want to play around with Rails, so I purchased hosting from Dreamhost. I don’t want my entire site running on rails however. Does this mean I have to create a subdomain and run rails from there? Also, does this mean I can have one subdomain running rails and another running something else, say Drupal?

Yes, you should create a fully hosted subdomain that runs Rails if you don’t want your entire site scripted in Rails.
You can have unlimited subdomains running unlimited scripts and script technology.
Dreamhost offers a one-click install of Joomla but you could install Drupal yourself if you want.
When you set up your subdomains at panel.dreamhost.com, just make sure they are fully hosted.
Keep in mind that fully hosting a subdomain makes it unrelated to other fully hosted subdomains, in terms of file paths and the like!
Both sites will be located in your user folder, but will use different HTTP base directories, log files, etc.
